When money is lent or invested, interest is the reward that accrues over time. There are two fundamental regimes, with very different behaviours over the long run: in simple interest the amount grows linearly, in compound interest exponentially. In this section we compare the two regimes, introduce the rule of 72 for estimating doubling times, the periodic rate for intra-year capitalisations and the APR that banks are obliged to declare.

When money is lent or invested, interest is the reward that accrues over time. In the simplest regime, interest is always computed on the starting capital.
Definition — Simple interest
A capital invested at the annual rate (in decimal form, e.g. for ) generates simple interest over years: Interest is always computed on the initial capital: it grows linearly over time.
Since the base stays fixed, the interest accruing each year is constant and the amount is a linear function of time. This is the crucial difference from the compound regime.

In the second fundamental regime the interest that accrues does not stay still: it is added to the capital and in turn begins to produce interest. This is the mechanism that makes growth exponential.
Definition — Compound interest
In the same scenario with compound capitalisation, interest is added to the capital at the end of each period and in turn generates interest: The amount grows exponentially.
The factor acts at each period on the whole accumulated amount, not on the initial capital alone: hence the -th power and the exponential growth, which over the long run clearly outstrips the linear growth of simple interest.

Esempio — Confronto a 10 anni
EUR al annuo.
- Semplice: EUR (interesse ).
- Composto: EUR (interesse ).

For the same capital and rate, the two regimes start almost neck and neck but diverge ever more as the years pass. A numerical comparison makes it clear why.
Example — Comparison over 10 years
EUR at per year.
- Simple: EUR (interest ).
- Compound: EUR (interest ).
Over years the difference explodes: , . Compound capitalisation is the engine of long-term investments and — mirror-wise — of debts that worsen if not repaid.
At years the gap is modest; at years the compound amount is more than double the simple one. Exponential growth works in favour of those who invest and against those who accumulate debts.

An investor often needs a quick estimate: in how many years does a capital double at a given rate? The rule of 72 provides an answer in one’s head, without a calculator.
Observation — Rule of 72
To estimate how many years are needed to double a capital at the rate under the compound regime: . At : years; at : years; at : years. It derives from for small , and is chosen because it has many divisors and gives “round” results for typical rates. We shall revisit it in the chapter on logarithms.
The approximation arises from and from for small rates; the number (rather than ) is preferred because it is divisible by many common rates. The link with logarithms will be clarified later on.

So far capitalisation has taken place once a year. But banks and loans often capitalise several times a year: monthly, quarterly. A rate referring to the single period is then required.
Definition — Periodic rate
If the annual rate is but capitalisation takes place times a year (monthly , quarterly ), the periodic rate is and the amount after years is For (continuous capitalisation): (we shall prove it in Year Four, studying the number ).
Each period applies the factor , repeated times. As increases the amount grows slightly and, in the limit, tends to continuous capitalisation , which we shall meet when studying the number .

The “nominal” rate declared by a credit card is not the real cost of the debt: monthly capitalisation pushes it up. The difference is precisely the APR.
Example — Credit cards
“Nominal” annual rate , monthly capitalisation : effective annual rate The APR (annual percentage rate) that banks are obliged to declare is precisely that — the difference from the nominal is the cost of the small print.
The periodic rate per month, capitalised times, produces an effective annual rate of , higher than the nominal . The APR makes offers with different periodicities comparable.
